Morgan Stanley earned $3.03 a share against a $2.83 consensus, with equities trading cited for the lift

Morgan Stanley reported third-quarter earnings of $3.03 a share, 7% above the $2.83 Zacks consensus, on $20.34 billion of net revenue. Equities trading gets credit for the lift, and the outlook for mergers and IPOs under rising rates is still open.

What happened

  • Net income rose 6.5% to $4.91 billion, while revenue grew faster, at 12%, according to qz.
  • CNBC put the bar lower on both lines, at $2.91 a share and $19.95 billion of revenue.
  • CNBC reported that CEO Ted Pick was expected to address the mergers and IPO outlook for the rest of the year given rising interest rates.

Why it matters

  • constraint Profit grew at about 54% of revenue's pace, so a revenue beat does not convert into earnings one for one.
  • exposure In the first quarter equity trading was about a quarter of firm revenue and 48% of the Institutional Securities division's, so a quarter lifted by that desk puts a large share of earnings behind one business.
  • contradiction Analysts had already pencilled in a step down, with the $2.83 consensus sitting 17.5% below the first quarter's $3.43, so the beat is measured against a bar set under the record.

Two consensus figures give two sizes of beat. The $3.03 a share [1] clears Zacks' $2.83 [3] by 20 cents, or 7% [10]. Against CNBC's estimate the margin is 12 cents, or about 4% [11]. Revenue clears by less: $20.34 billion [2] is $600 million, or 3%, above the $19.74 billion four Zacks analysts expected [4][12], and $390 million, or 2%, above CNBC's forecast [13].

Growth rates give the less flattering number. Backing them out of the reported figures implies roughly $4.61 billion of net income on $18.16 billion of revenue a year earlier, a net margin of about 25.4% against 24.1% now [15]. (That is plain division, with no adjustment for one-offs in either year.) The AP snapshot also reports gross revenue of $33.28 billion before interest expense [6], which puts the gap to net revenue at $12.94 billion [14]. We'd expect the rate path CNBC says Pick was due to discuss to matter to that line as much as to the deal calendar.

The first quarter supplies the sequential picture. Morgan Stanley then reported record net revenue of $20.6 billion, $3.43 a share and a 27.1% return on tangible common equity [7]. Third-quarter revenue is 1.3% below that and EPS is 11.7% below [17]. Equity trading alone brought in $5.1 billion of the Institutional Securities division's $10.7 billion of net revenue that quarter [8]. The coverage supplied here does not include a third-quarter equities figure, the basis for qz's headline claim that traders beat the estimate by $909 million [21], or what Pick said about deals.

Our view is that this was a trading quarter, or rather that the coverage supports calling it one, since qz credits the equities franchise with providing much of the lift [20]. It could go three ways from here. Trading holds and carries earnings through a slow deal calendar. Pick describes pipelines that higher rates have delayed, and fees return. Or rates keep deals off the calendar and trading has to cover a margin that already narrowed this quarter. We lean toward the first or the third, with a weak foundation: the equities attribution rests on one outlet, and the AP snapshot, generated by Automated Insights from Zacks data [9], assigns nothing to any division. If the full release shows advisory and underwriting fees supplying more of the beat than equities did, we are wrong.

What to watch

  • The full release's third-quarter equities trading and investment banking lines, set against the $5.1 billion equities figure from the first quarter.
  • Pick's remarks on the merger and IPO pipeline under rising rates, and whether he describes deals as delayed or cancelled.
  • Whether fourth-quarter net income again grows more slowly than revenue, extending the margin slide from about 25.4% to 24.1%.
